  • The Insurance Industry recently appointed a Joint Special Committee of Life Insurance Costs to consider the method or methods that a buyer of life insurance may find most suitable for use in comparing premiums, dividends and cash values of comparable policies that are offered by different life insurance companies.
  • The Joint Special Committee issued a report on May 4, 1970 reviewing a long list of cost indices possibilities.
  • Three major methods were submitted;
    1. Methods that determine an Insurance cost index, having assumed an interest.
    2. Methods that determine an interest yield rate, having assumed a cost of insurance.
    3. Methods that relate the values of amounts paid by the company to amounts paid by the policyholder.  (p4)

  • Samuel P. Adams: All these methods are based one way or another on the ancient truth that the present value of benefits, expenses, and margins must equal the present value of premiums.
    • When one considers the interest assumption, it must be remembered that rates are presently very high but may be showing signs of leveling off.
      • It seems inconceivable in view of the past that interest rates will stay at their present levels for a long period of time.
      • If the interest assumption in the early policy years is taken as the rate on new investments, the actuary should allow for the possibility of a reduction after the first few policy years and provide for a more conservative rate at the later policy durations.
  • CHAIRMAN Robert W. WALKER: We also recognize the difference between term and permanent mortality with a higher mortality charge on term contracts.
  • RUSSELL E. MUNRO: We also develop our rate structure so as to reimburse our agency force on a basis which does not place the agent in an awkward position in his recommendations for his client cost per $1,000 at risk.

    • This comes from a paper by Mr. Maurice Levita, which is in the proceedings of the Conference of Actuaries.
    • Maurice suggested some years ago that this type of product could be very simply administered by treating each premium as buying extended term insurance.
    • And each succeeding premium, if there is one, extends the term or if the face amount is increased, it might reduce the term or otherwise adjust it.

    • James D. ATKINS: I'd like to start out by posing a question and that is, what is the impetus behind introducing this illustration regulation? Why are we doing this?
    • Robert WILCOX (NAIC - Chairman of the Life Disclosure Working Group - Utah Insurance Commissioner):  Whatever we did to illustrate those contracts when they were sold, the policyholders did not understand the contingent nature of that vanish. That's the underlying reason we got into this.
    • MR. ATKINS: You mean just because they didn't understand the vanishing premium illustration we have all this regulation being imposed?
    • MR. WILCOX: If you try to get down to the catalyst that made it turn the comer, that's probably true.

    • Walter MILLER: Perhaps that was the catalyst, but I have a somewhat different point of view as to what triggered all this.
      • In addition to the widely publicized sets of problems that had to do with the vanishing premium illustrations, much of that had to do not so much with the illustration, but how the illustration was explained, if at all. I mean that's a somewhat different animal.
      • There are many industry people, however, who feel that for better or worse, there is a perception among many regulators that too many companies are being too aggressive in the bases underlying their illustrations and we need to do something about that.
        • I think there are several new model regulations that your group is developing and there's obviously some proposed actuarial standard of practice that addressed this point.
    • MR. WILCOX: I think you're right, Walter, in a significant respect.
      • The fact is that a minority would be inclined to make those overly aggressive assumptions and produce unsupportable illustrations, but every time one company would take that stand and use assumptions for the illustration that don't make sense, there's another company that competes with them and feels compelled to play in the same ball park and then another company that competes with them.
      • In the absence of regulation on those who would be most aggressive, the problem grows, but your point is well taken.
    • MR. ATKINS: Does anybody think the market could take care of these excesses on its own?
    • MR. MILLER: It demonstratively hasn't.
      • I published an article in a CLU journal several years ago where I wrote about what I call "The Illustration Is The Product," a syndrome that unfortunately pervades our industry. To agents, potential customers, their advisors, and some regulators, the illustration is the product. If this illustration looks better than that illustration, then this policy is a better policy than that policy and that means this company is better than that company.

    • From a distribution perspective, I think one of the challenges that face us in UL is the servicing of UL.
      • Flexible premium, high-degree-of-service UL products have little or no renewal compensation paid if there’s no premium paid.  
    • The long-term impact of servicing a block of very flexible products without funding to the servicing provider remains to be seen.
    • From a consumer perspective, I think market conduct and performance representation issues are very important…
    • In the majority of them, as long as you have $1 in cash left at age 100, the contract will stay in force for the balance of the life.
    • Will that encourage and motivate buyers and funders to minimally fund UL contracts to $1 at age 100?
      • That comes with a high degree of volatility attached to that approach. 
    • Finally, we must be very careful to learn from the vanishing premium losses and communicate in-force performance regularly.
    • UL, by its nature, tends to have bigger and later surprises.
    • Let’s take a look at a particular case, and we’ll take a look at a funding and performance level of whole life versus UL… 
    • But I think it demonstrates a minimum level of ongoing communication and disclosure is necessary with a flexible premium product. I think it poses a challenge for us in the industry. 
    • The vanishing premium problem came to surface because premiums became due and there was no early warning sign of a premium if it comes due.
    • We kind of lull ourselves into a false sense of confidence here, because UL has a later delivery of bad news, and the surprise is much bigger.
  • Deanne Osgood:  I would be remiss if I didn’t mention equity-indexed universal life insurance (EIUL), because this is a fairly recent innovation that has focused on providing a more attractive accumulation vehicle. Whereas, the secondary guarantee period and the maturity age extension have really focused on the guarantees and some of the difficulties in providing an attractive accumulation vehicle in the fixed interest rate environment that we’re currently in. EIUL does somewhat attack the issue of how we can make this an attractive accumulation vehicle.
  • EIUL products have been available for about two-and-a-half years and have been quite successful for a few companies. However, the volatility of the equity markets combined with the low-interest-rate environment that we’re in has made it difficult to price, market, and sell these products for most companies.
  • There are about eight companies that have introduced 10 products into the marketplace and, typically, the base policy designed for EIUL tends to mirror their traditional fixed counterparts with the exception of the method used to determine the excess interest for the contract. Riders that exist on traditional UL typically are available on EIUL as well. The policy mechanics are virtually identical for a company that offers both types of products. It’s just in how that excess interest is determined that differs.
